Are the above sentences both correct?

They are both correct, but it depends what you mean.


1. is my natural choice.


If you ask me question 2. and I answer 'Paris', I've told you that my favourite place is in Paris, but you still don't know what my favourite place is.
 
The answer to 1 is: 'My favorite place is Paris'.
The answer to 2 is: 'My favorite place is in Paris', which means 'My favorite place is somewhere in Paris'.

That's how I would understand them.

Matthew Wai has introduced a correct and subtle distinction. But by and large I would disagree with Roman55. In rough and ready everyday usage they are equivalent.
 
I agree with Probus. I don't think many people would intend that distinction when they ask the question.
 
Not entirely off-topic: my favourite place in the world is probably Lamma Island, Hong Kong.
